I'm sure she's not that bad. I suggest telling her the truth while giving her a few compliments like 'you'll find someone better' so she wouldn't feel too bad. Don't want to discourage her from confessing to other people.
Definitely don't tell her you only sees her as a little sister or friend, apparently it gives people a sense of false hope. >_>
